Karatz was born in Chicago, Illinois, on October 10, 1945, and grew up in Minneapolis, Minnesota, in a working-class Jewish home where his father ran a movie theater and his mother was a homemaker. George Karatz is his younger brother. He transferred from high school in 1963 and from Boston University in 1967. Karatz transferred from the University of Southern California with a regulation degree in 1970.

Karatz left KB Home on November 12, 2006, choosing to repay the Corporation the income he earned in light of retroactive options. Settled common claims filed with the Securities and Exchange Commission on September 15, 2008. Karatz was sentenced to five years probation and eight months of house arrest by a government judge on November 10, 2010. Subsequently, on November 27, In April 2012, a government judge issued a request requesting that Karatz’s five-year probation be swiftly denied.
